Talk to the guys who own it, they can tell you what they need. :)
Make sure Graham has spoken thoroughly to someone who really wants to use te balloon; you might want to have a look for someone new at the docks on the Isle of the Crown.

If you're looking for the thread, then you must have just acquired some old magical cloth. Try giving it a tug to see if anything comes loose.

I don't have a [spoiler]magic carpet[/spoiler] in my inventory. Hints said "you already have it" so I'm assuming it would be in the inventory from the beginning of episode 4. You might want to look around the village square on the Isle of the Crown.
In the balloon scene, I hear no dialogue even if it looks like they are talking...
When they arrive, the nymph gives him the flying shoes and they appear in the water.
Maybe graphical glitches, I hope to see the correct scene on YouTube in a few weeks.
